Have you set up a BDE Alias for the database?

When I try to open employee.fdb in dBQuery, an "Open Database" window
pops up requesting a User Name and Password. When I try "SYSDBA" and
"masterkey" an alert pops up with "Database Engine Error".
Nowhere I have setup a username or password for this database.

Dave,
That's a Firebird sample database. It was created with a userid and
password, as are most relational databases. In the System or User DSN
configuration you can permanently store the password. Of course, with a
real database you might not do that but instead use the SESSION object
in dBASE and its .login() method.

Try open it directly from BDE.
If using Vista use a path as PC_NAME:C:\Program..etc ect
